It has been widely reported by almost every news outlet that they will be going their separate ways at the end of the season - it just needs to be figured out whether it would be before or after the Club World Cup.
Real Madrid will be trying to get Xabi Alonso - although they have tried to call other managers as well - and it feels like it's written on the wall for the Spanish coach to take over.
But, that doesn't mean that the relationship buillt with Ancelotti will be torn apart. Real Madrid have been known as a club who try to keep ties with former players and coaches even after their departure, and Ancelotti will be no different.

According to a report from Relevo, Real Madrid obviously appreciate all the things that Ancelotti has done for the club, and to honor that and show respect to one of the best managers the club has ever seen, Ancelotti will be given a lifetime offer as a club ambassador.
This is excellent from Real Madrid. They used to be a club at one point that, although respected its legends and heroic figures, would never give them the treatment they truly deserved.
Casillas, although he has been linked with Real even after his departure and retirement, did not get the best of farewells.
Similar cases have happened with other football players in the past, but they have changed that now. Real Madrid value their legends much more now, and it is nothing different for a player or a manager.

What's more is that Real Madrid, even though they are parting ways mutually with Ancelotti at the end of the season, will still pay Ancelotti for the remainder of his contract. He had another year of his contract still left, but Real Madrid will honor the agreemeent and give him a good send-off.
Real Madrid will also do a farewell for the Italian legend, and it will be a sad day even though it is the right time to do it. Legends departing in the good times or bad does not change the fact that they are leaving, and it does not change or undermine what they accomplished in the past.
Ancelotti, even though it is the right time for him to leave, accomplished so much during his four years at the club in his second stint, that even though there was a few bad moments, there were more good ones.
Football will be kind to him once he hangs up his coaching boots. It won't happen immediately, but once it does, the world would remember how the eyebrow used to raise moments before countless remontadas.
